A commercial real estate stress test should answer a harder question than whether an asset meets its base-case return target. It should show whether the property, capital structure, and ownership plan remain workable when several adverse conditions arrive together.
The Federal Reserve’s 2026 bank stress test offers a useful reference point. Its severely adverse scenario assumed a severe global recession, unemployment rising to 10%, a 30% decline in house prices, and a 39% decline in commercial real estate prices. The Fed did not present this scenario as a forecast. It used the shock to test whether large banks could absorb losses and continue lending.
Real estate investors can borrow the discipline without copying the bank model. The purpose is not to predict a 39% decline. It is to identify where an asset becomes constrained, which decisions remain available, and how much capital and time the business plan requires before a downturn makes those choices expensive.
What the 2026 Federal Reserve Stress Test Actually Measured
The Federal Reserve’s June 24 results covered 32 large banks. Under the hypothetical recession, all remained above their minimum common equity tier 1 capital requirements. Aggregate capital declined by 1.6 percentage points after more than $708 billion in projected total losses.
Domestic commercial real estate accounted for $77 billion, or 11%, of projected losses, according to the Fed’s 2026 stress-test tables. That figure is meaningful, but it is a result at the banking-system level. It does not tell an owner how a particular office, apartment, industrial, retail, hotel, or mixed-use asset would behave.
The scenario is still useful because it forces multiple variables to move at once. The Fed assumed a 39% commercial-property price decline while unemployment rose sharply and corporate credit conditions deteriorated. A private underwriting model often changes one input at a time. Real distress is more likely to combine weaker occupancy, rent pressure, slower collections, higher leasing costs, tighter credit, and a lower valuation.
Current lending data reinforces the need for that combined view. The April 2026 Senior Loan Officer Opinion Survey found mixed conditions by lender size and loan category. Large banks reported some easing, while other banks reported tighter standards for construction and land development loans and, to a lesser degree, multifamily loans. Demand also differed across construction, nonfarm nonresidential, and multifamily credit.
The OCC’s Spring 2026 risk perspective described bank balance sheets as strong while identifying refinancing risk in some commercial real estate segments as an area requiring continued monitoring. The FDIC’s first-quarter 2026 banking profile similarly reported strong industry capital and liquidity, alongside elevated delinquency rates in some commercial real estate portfolios.
Together, these sources support a measured conclusion. Broad lender resilience can coexist with significant asset-level refinancing and operating risk.
Five Layers of a Commercial Real Estate Stress Test
1. Stress net operating income before valuation
Begin with the operating statement. Test occupancy, effective rent, concessions, bad debt, tenant rollover, management costs, insurance, taxes, utilities, repairs, and recurring capital needs. The assumptions should reflect the asset’s actual leases, tenant concentration, deferred maintenance, and competitive supply.
Revenue and expense stress should not be symmetrical. A leased office building can lose a large tenant in one event, while expenses decline slowly. A hotel can experience immediate revenue pressure with limited ability to reduce fixed costs. Multifamily may preserve occupancy through concessions while effective rent and collection quality weaken. The model should capture the mechanism of stress, not merely apply a uniform percentage reduction.

2. Revalue the asset with income and market pressure combined
Value can decline because net operating income falls, market capitalization rates rise, or both occur together. Testing only one creates false comfort. A property with lower NOI and a higher exit cap rate can lose substantially more value than either change suggests in isolation.
The Fed’s 39% decline is a severe system-level assumption, not a target haircut for every asset. Investors can use it as an outer reference, then build property-specific cases tied to lease duration, tenant credit, replacement cost, market liquidity, capital requirements, and recent transactions. The important output is the point at which loan-to-value, net worth covenants, partner rights, or refinancing proceeds change the available strategy.
3. Recalculate debt service, proceeds, and maturity risk
A commercial real estate stress test should recalculate debt service coverage, debt yield, loan-to-value, and refinance proceeds under the stressed NOI. 4. Model liquidity as a timeline
Liquidity is not only a reserve balance. It is the sequence of cash needs and available sources over time. Map debt service, tenant improvements, leasing commissions, repairs, taxes, insurance, rate-cap replacement, development draws, and any partner distributions or redemption rights by month or quarter.
Then identify which sources remain dependable in each scenario: unrestricted cash, operating cash flow, undrawn loan capacity, committed partner capital, saleable noncore assets, and financing that is reasonably available. Do not count a future refinance or asset sale as certain liquidity when the same stress case assumes weaker values and tighter credit.
The model should show the earliest funding gap, the minimum reserve required to avoid it, and the lead time for each response. A capital call, lease restructuring, loan extension, or property sale cannot be executed instantly.
5. Connect thresholds to operating decisions
A stress test has limited value if it produces only a lower return. Each threshold should lead to a decision. Examples include pausing discretionary improvements, accelerating renewals, preserving cash, changing concession strategy, engaging lenders, revising construction scope, seeking partner capital, or beginning an orderly sale process.
Assign an owner, evidence requirement, and deadline to each trigger. The operating team may monitor occupancy and collections weekly, while the investment committee reviews valuation and financing quarterly. Loan covenants and maturity milestones should be tracked according to the documents, not only in an annual model update.
How to Read the Results Without Creating False Precision
Stress testing is a decision tool, not a probability forecast. The Fed states that its severely adverse scenario is hypothetical. Private investors should be equally explicit about what their cases do and do not represent.
First, separate a sensitivity from a scenario. A sensitivity changes one variable to show mathematical exposure. A scenario explains why several variables move together and how management responds. Both are useful, but they answer different questions.
Second, preserve the asset’s specific structure. A long-duration lease, near-term rollover, floating-rate loan, ground lease, construction guarantee, preferred-equity obligation, or concentrated tenant base can dominate the result. Portfolio averages should not obscure a contractual risk.
Third, distinguish value impairment from liquidity failure. A property can experience a lower estimated value and continue operating if cash flow, covenants, reserves, and debt maturity remain manageable. Another asset can retain much of its value yet face a funding crisis because its loan matures before a sale or refinance can close.
